What this guide covers

  • Why investor lending is shifting towards new construction.
  • Why “The Established Reflex” is now a costly mistake.
  • Four density strategies for Melbourne investors.
  • The advantages and disadvantages of each option.
  • The DENSITY framework and a five-question feasibility checklist.
  • Victorian rooming house rules and practical next steps.

The data is flashing a warning

Investors are not simply leaving property.

They are leaving established housing.

The latest ABS Lending Indicators for the June quarter of 2026 show investor loan commitments fell 8.6% by number to 52,599.

The value fell 10.2% to $37.1 billion.

That was the largest quarterly fall since September 2022.

But the fall was not spread evenly.

Investor lending for established housing fell 14.8%.

At the same time, investor commitments for new dwelling construction reached a record 8,468.

First home buyer commitments also fell 2.9% to 29,319.

That split matters.

It shows investors are becoming more selective.

They want property that adds supply, creates more income and fits the next tax cycle.

The Established Reflex is now a trap

We call the old habit The Established Reflex.

It is the default move of buying an existing house because that is what investors have always done.

The problem is that the policy settings, supply gap and yield maths have moved.

Australia may be about 213,000 homes short of the National Housing Accord target by 2029 if current trends continue, according to Australian Property Review on 16 September 2026.

Rental supply is also weak.

A 2026 rental-market analysis covered by realestate.com.au found only about 61 new rentals were being added for every 100 sold.

SQM Research reported national vacancy at 1.3% in August 2026.

Melbourne was around 1.8%.

National advertised rent eased 0.1% for the month to about $695 per week, but remained 6.1% higher than a year earlier.

Melbourne dwelling values have fallen for nine straight months.

They are about 6.8% below the March 2022 peak.

Gross rental yields are around 4.0%, the highest of any major capital city, according to Axton Finance on 15 September 2026.

That is better than recent years.

But a standard house still may not produce positive cashflow after interest, insurance, rates, repairs and management.

The answer is not to chase a headline yield.

The answer is to create more usable income from the site.

There is also a policy clock.

From 1 July 2027, losses on eligible established properties bought after the 12 May 2026 Budget announcement are set to be quarantined.

Eligible new builds keep full negative gearing treatment under the proposed rules.

Read the Australian Taxation Office guidance before making decisions.

The big four banks were also tipping a 0.25 percentage point RBA hike to 4.60% at the 28–29 September 2026 meeting, according to Broker Daily and MPA on 21 September.

Higher debt costs punish thin deals.

Density gives you more ways to absorb them.

Purpose-built co-living and rooming house concept with private rooms and shared spaces

1. Purpose-built co-living

A strong co-living property investment strategy starts with the tenant.

Residents want privacy.

They also want access to a kitchen, lounge, laundry and outdoor space.

A purpose-built home can provide private bedrooms, ensuite bathrooms and shared areas without wasting floor space.

Each room may have its own agreement.

That creates several income streams from one title.

Advantages

  • More rent-producing rooms than a standard family lease.
  • Lower income loss when one room is vacant.
  • Strong appeal to students, young professionals and essential workers.
  • New-build construction can improve depreciation and energy performance.
  • Shared areas can create a better tenant experience.

Disadvantages

  • Higher construction and furnishing costs.
  • More management than a normal house.
  • Tenant turnover can be higher.
  • The project may be treated as a rooming house under Victorian rules.
  • Poor design can create noise, privacy and parking problems.

The key lesson is simple.

Do not build more rooms just to fit more tenants.

Build a better product.

Private space, good storage, sound control, natural light and easy transport access protect occupancy.

See AZ Property Solutions’ co-living options for examples of how a single home can be designed around multiple income streams.

2. Compliant rooming houses

A rooming house can be a powerful option for high-yield rooming houses in Australia.

But compliance is not optional.

In Victoria, a property generally becomes a rooming house when four or more residents occupy rooms and pay rent.

You may need:

  • A rooming house operator’s licence from the Business Licensing Authority.
  • Registration of the premises with the local council.
  • Building and fire safety compliance.
  • A planning review.
  • Compliance with rooming house minimum standards.

The December 2025 Victorian planning changes also need close attention.

Current industry guidance points to:

  • A minimum 12 square metre room size.
  • At least 25% green space.
  • At least 15% adaptable housing.
  • A fire engineer’s report at the planning stage.

The exact pathway can depend on the local planning scheme.

A small domestic-scale project may also need to stay within the Clause 52.23 limits, such as 300 square metres of floor area, 12 residents and nine bedrooms.

Do not rely on a generic design.

Confirm the rules with council, a town planner and a building surveyor.

Advantages

  • Multiple rental incomes from one property.
  • Strong demand for affordable, well-located rooms.
  • A vacant room does not remove all income.
  • Purpose-built layouts can improve rooming house ROI Australia.
  • A compliant asset can meet a clear housing need.

Disadvantages

  • More regulation and operating responsibility.
  • Higher fire, safety and management requirements.
  • More wear and tear.
  • Council rules may differ by location.
  • A cheap conversion can become an expensive compliance problem.

Since 1 December 2025, every resident’s room in a Victorian rooming house also needs an approved fixed heater secured to the wall, floor or ceiling.

Read the Consumer Affairs Victoria minimum standards.

As one industry warning puts it, FoundIt Head of Research Kent Lardner said: “Replenishment is stuck at 61 homes for every 100 that leave.”

That shortage supports demand.

It does not remove the need for proper design.

See the AZ Property Solutions rooming house page for a current example of this model.

3. Dual living and dual income on one title

Dual living is the simplest density strategy on this list.

One property.

Two living zones.

Two potential income streams.

It can suit a household that wants to live in one section and rent the other.

It can also suit an investor seeking dual living investment properties without moving into a full rooming house model.

Advantages

  • Two income streams from one title.
  • Broad appeal to families and investors.
  • Flexible use if tenant demand changes.
  • Often easier to explain to lenders and future buyers.
  • Less operational complexity than a large rooming house.

Disadvantages

  • Not every dual-key design is legally two dwellings.
  • Separate access, parking and services can add cost.
  • Rental income may be lower than a room-by-room model.
  • Poor privacy can reduce tenant demand.
  • Planning and building approval still need to be confirmed.

The critical question is not, “How many doors can I add?”

Ask, “Will both living zones work well for a real tenant?”

That means checking access, noise, storage, outdoor space and utility arrangements.

A dual income property Australia investor should also confirm whether the design is one dwelling, two dwellings or another use under the local planning scheme.

4. House-and-land or knock-down-rebuild density

The fourth strategy is to buy land that can support a better use.

That may mean a house-and-land project.

It may mean a knock-down-rebuild in Melbourne’s middle ring.

The goal is not simply to replace an old house.

The goal is to create more income-producing space on a well-located site.

Look for access to trains, buses, hospitals, universities, jobs and major roads.

Middle-ring locations can offer a stronger balance between land value, tenant demand and resale depth than fringe-only projects.

Advantages

  • Adds new housing supply.
  • May support full negative gearing treatment if it meets the new-build rules.
  • Allows the layout to be designed around income.
  • Can combine dual living, co-living or compliant rooming house features.
  • New construction may reduce early maintenance risk.

Disadvantages

  • Construction costs can move quickly.
  • Delays can increase interest costs.
  • Planning approval is not guaranteed.
  • The wrong site can destroy the feasibility.
  • A new build can still be negatively geared if the numbers are weak.

The AZ Property Solutions house-and-land page shows the type of new-build pathway investors can review.

But never treat a package price as a completed investment result.

Land, construction, finance, holding costs, furnishing, approvals and leasing all belong in the feasibility.

The DENSITY framework

Use this framework before you sign anything.

D, Demand

Who will rent each room or living zone?

What proof exists beyond a sales pitch?

E, Entitlements

Can the site legally support the proposed use?

Check zoning, overlays, planning permits, building class and council rules.

N, Numbers

Calculate total project cost.

Include interest, vacancies, management, rates, insurance, repairs, furnishing and tax advice.

S, Supply gap

Does the project add useful rental stock?

A well-designed new home is more defensible than a poor conversion.

I, Income streams

Model every room or dwelling separately.

Then model one vacancy.

Then model two vacancies.

T, Tenant operations

Who handles leasing, inspections, repairs and disputes?

Density creates income.

It also creates work.

Y: Your exit

Could you sell to an owner-occupier, investor or another operator?

A narrow exit is a serious risk.

Four-step density feasibility framework for Melbourne property investors

Five-question feasibility checklist

Before proceeding, answer these five questions in writing:

  1. What is the legally approved use?
  2. What is the real weekly income after a vacancy allowance?
  3. What happens if interest rates rise again?
  4. Who is the tenant, and where will they come from?
  5. Can the property still be sold if the strategy changes?

If you cannot answer all five, the project is not ready.

FAQ

Are rooming houses always higher yield?

No.

They can produce more gross income, but they also have higher costs, compliance duties and management needs.

Is co-living the same as a rooming house?

Not always.

The legal classification depends on the design, agreements, number of residents and how the property operates.

Get advice before construction.

Is dual living easier than a rooming house?

Often, but not automatically.

Separate access, services, planning approval and building rules still matter.

Does positive cashflow mean a safe investment?

No.

Cashflow is only one part of the decision.

You also need to assess debt, vacancy, resale value, construction risk and compliance.

Ready to build a smarter density investment?

The market is moving towards new supply.

The best response is not to copy the crowd.

It is to choose the right site, the right density model and the right operating plan.
